Carrying losses forward, and the annual cap

Most of what is written about carrying losses forward in Saudi Arabia describes an income-tax rule. If you pay zakat, almost none of it applies to you — the mechanism is different, and the famous 25% cap does not exist on your side of the form. Applying it anyway is one of the more expensive mistakes available.

01The income-tax rule

Under Article 21 of the Income Tax Law, a taxpayer with an income-tax liability may carry losses forward indefinitely — there is no expiry. The annual limit on using them sits in the Implementing Regulations rather than in Article 21 itself: Article 11 caps the amount deductible in any tax year at 25% of the annual profit as per the taxpayer's declaration.

That wording repays attention. The base is the profit as declared — the figure the return arrives at after its additions and deductions — not the accounting profit and not the adjusted profit before those lines are applied. Get the base wrong and the cap is wrong by the same proportion.

The two halves are frequently swapped in summaries, so it is worth being exact: the 25% is a cap on how much you may use this year, not a cap on the loss itself. Nothing is forfeited by hitting it. A SAR 10,000,000 loss against a SAR 1,000,000 profit year yields a SAR 250,000 deduction and leaves the remainder standing for future years. The cap slows relief down; it does not destroy it.

A loss year gets no relief at allسنة الخسارة لا استرداد فيها إطلاقاً

This follows from the arithmetic rather than from a separate rule: 25% of a negative profit is not a deduction. In a year that is itself a loss, the allowable use of carried-forward losses is zero, and the whole balance stays available for the next profitable year. Consecutive loss years therefore accumulate relief rather than consume it.

02The zakat side is a different mechanism, not a different rate

The one thing to take from this page

There is no annual percentage cap on the zakat side. The 25% limit is a feature of the Income Tax Law and it does not carry across. Neither does the ownership-change restriction discussed below. If your filing applies a 25% cap to a zakat computation, the figure is wrong.

On the zakat side, accumulated losses do not appear as a capped deduction. They act on the equity added to the zakat base. Retained earnings are added to the base; where the retained-earnings balance is an accumulated deficit rather than a surplus, that deficit reduces the base by its own amount. The effect is proportionate to the loss, with no percentage limiting it.

What bounds it instead is the statutory minimum base of Article 27. A large enough deficit can drive the computed base negative, and the minimum-base rule then lifts it back to a floor. So there is a limit — it is simply a floor on the base rather than a ceiling on the relief, which is a materially different thing and produces different numbers.

03And the zakat mechanism itself changed

This is why older guidance on the subject should be read with the date in mind. Under the previous zakat regulations (MR 2216/1440H, applying to fiscal years 2023 and earlier), carried-forward losses were handled as a deduction subject to its own qualifying test. Under the current regulations (MR 1007/1445H, from fiscal year 2024), the treatment runs through the equity-reduction mechanism described above instead.

A guide written for the old regime is not merely out of date on a number — it describes a different mechanism. That is the more dangerous kind of stale advice, because it still reads as coherent.

04The ownership-change restriction

The restriction lives in Article 43(b) of the Income Tax Law, as amended in 2017. It is narrower than it is usually reported, in two ways that both favour the taxpayer.

  • Both the trigger and the disallowance are scoped to the non-Saudi share, not to the whole company. It is a 50%-or-more change in the non-Saudi shareholding that bites, and what is disallowed is the non-Saudi share of the pre-change losses.
  • There is a same-activity continuation exception: the disallowance does not apply where the company continues to carry on the same activity. This limb is present in the Arabic and absent from the widely-circulated English rendering — so a company that changed hands but kept doing the same thing may be reading a harsher rule than the one that governs it.

Two further limbs sit nearby, both in the Implementing Regulations rather than in Article 21: losses arising in a year that was exempt are not deductible, and losses of a non-taxable activity within a mixed-activity taxpayer cannot be carried at all. And there is no carry-back — though note the character of that statement: no provision prohibits carrying a loss backwards, and none permits it. Both texts run forwards only. It is an absence, like the missing zakat fine, not a prohibition.

A precondition that is easy to miss

A loss that is not established by audited statutory accounts certified by a Saudi-licensed accountant cannot be carried forward at all. This is a condition on the loss existing, not a documentation formality applied when the deduction is questioned. A year closed without an audit may have produced a loss you cannot use.

All of this is income tax. None of it has a zakat-side equivalent.

05What to keep

Because the carry-forward period is indefinite, the supporting record has to outlive the loss. A balance carried for eight years is only as defensible as the workpaper behind it — the year each tranche arose, the amount, how much has been used in each intervening year, and what remains. That running schedule is not produced by the return; it is something you maintain, and it is the first thing asked for when the deduction is questioned.

And keep the two regimes separate in your own notes. Nearly every error in this area is a rule that is perfectly correct somewhere else on the form.
